We were experiencing the exact same problem with Sarge & Dreamweaver 8. Our Woody server works fine with 8. So, I checked the sshd_config file on Woody and the PasswordAuthentication line was commented out. So, I went to our Sarge server and put it in with yes. That worked fine after I restarted ssh. We just tested it on a second sarge box and it worked there too. Make sure root login is enabled if you are trying to use the root user (defalut yes on our sarge boxes). Hope this help.

Upgrading to OpenSSH_4.2p1 doesn't help. I'm guessing Sarge is the reason?
